Equity, CCPS or CCD: Choosing an Instrument for Foreign Investment

Choosing between equity shares, compulsorily convertible preference shares (CCPS) and compulsorily convertible debentures (CCD) changes more than the name on a term sheet. Promoters should model ownership, cash obligations and investor rights before deciding.

Identify the FEMA category first

RBI’s foreign-investment direction recognises fully paid, fully and mandatorily convertible preference shares and debentures as equity instruments. Optional or partial conversion can fall under a different debt framework. For qualifying convertibles, pricing or the conversion formula is set upfront and subject to the applicable floor.

Compare the commercial outcome

Ordinary equity makes the ownership bargain relatively visible at completion. Even then, voting, transfer and information rights require careful documentation.

CCPS can separate economic preferences from the eventual ordinary-share holding. Examine conversion timing, dividend terms, liquidation preference and adjustments on a future round. The abbreviation does not tell you whether the deal is promoter-friendly.

CCD requires an equally clear conversion mechanism. Check any coupon, servicing requirement, conversion trigger and treatment if a planned milestone is missed. Accounting and tax classification need their own review.

Model a difficult outcome

Suppose an investor contributes an illustrative ₹20 crore. Do not compare instruments solely by the shares shown on day one. Calculate the fully diluted ownership after conversion, after an employee-option pool and after a lower-priced funding round. Then compare the distribution if the business is sold for less than expected.

Ask whether the business can operate if the investor withholds consent to a new borrowing or budget. A small economic stake can still have meaningful contractual influence.

Put the answer into the documents

  • Reconcile the term sheet, subscription agreement, shareholders’ agreement and articles.
  • State conversion triggers and calculations in a worked example.
  • Identify approvals, authorised capital and filing responsibilities.
  • Check sectoral and investor eligibility independently of the instrument.
  • Have counsel review exit promises against FEMA restrictions.

The practical choice is the instrument whose cash demands and governance rights fit the business under both normal and adverse conditions. A foreign-equity label cannot safely be used to disguise a repayment promise that belongs under another regulatory route.
