Company Defaulted: Can the Bank Proceed Against the Promoter’s Guarantee?

Signing a personal guarantee can expose a promoter to obligations beyond the company’s assets. The risk should be reviewed when the guarantee is signed, when the facilities change and when the company becomes stressed.

A guarantee creates a separate obligation

Section 128 of the Indian Contract Act makes the surety’s liability co-extensive with the principal debtor’s unless the contract provides otherwise. The wording, monetary cap, continuing nature, invocation conditions and available defences therefore matter.

In Lalit Kumar Jain v. Union of India, decided on 21 May 2021, the Supreme Court upheld the notification concerning personal guarantors to corporate debtors. It held that approval of a corporate resolution plan does not automatically discharge the personal guarantor. The case concerned the statutory framework and its consequences; it did not decide that every disputed guarantee claim succeeds.

Map the exposure before negotiating

Collect every guarantee and amendment, not only the latest sanction letter. Identify which lender holds it, the facilities covered, invocation notices, payments already received and any agreed releases. A resignation from the board should not be assumed to cancel a guarantee.

Separate company debt from personal obligations in the cash-flow and asset schedule. Do not hide assets or create informal transfers to frustrate creditors. Discuss lawful options with counsel before acting.

Questions for the professional review

  • Is the claim within the guarantee’s scope and amount?
  • Have contractual invocation requirements been satisfied?
  • What limitation and procedural issues arise?
  • What recoveries must be credited against the outstanding claim?
  • Does any settlement expressly release this guarantor?

IBC proceedings, a recovery claim and enforcement of a specific security are different processes. The applicable forum and protections depend on the facts and stage of proceedings.

Negotiate the release expressly

If a company settlement is proposed, ask for clear treatment of guarantees, securities, pending proceedings and contingent claims. “Company account closed” and “guarantor released” should not be treated as interchangeable statements.

A promoter’s practical objective is a complete view of the liability and a documented resolution. The company’s insolvency outcome alone is not a safe basis for assuming the personal exposure has ended.
